VLC doesn't use DirectShow. All DirectShow player work correctly (specially ones using EVR output). And issue can been seen with other players if the video output module is having a same issue.If it were a video card driver issue, why is VLC the only player affected?

No they aren't- The drivers come in same .exe but they ain't the same.Vista and W7 display drivers are the same for ATI, so that's not a solution.
Because as we can see on your screenshot your MPEG videos are interlaced.It looks horrible. Especially on mpegs. Most of the avis I own, look quite good.
