This works and doesn't work at the same time. The video stays at one size no matter what. So if u drag vlc smaller instead of the video scaling down with it u just get less of the video, same as if u go full screen video stays the same size.My friend solved it that way:
Uninstalled v0.8.5 he was still using,
Installed latest v0.8.6a release,
Use DirectX Video Output as the default video output module.

I have no problem with viewing video when using DirectX or OpenGL. However I've got another problem - whenever I try to jump any amount of seconds (doesn't matter if it's 5s, 10s or 1 minute) VLC instantly crashes on me.This works and doesn't work at the same time. I tried the overnight builds and none of them work on my pc. I get errors when I open up preferences and all the options are blank, nothing is there to select default. Not even the drop down is there at all.
