YouTube quality not going higher than 720p, video glitches

Hi.
I'm often using VLC to watch YouTube videos but there's some kind of weird limitation.
I'm trying to watch this video: http://www.youtube.com/watch?v=n1CVM7O-BZo
There are two problems:
- Video shown above is available in 1080p but VLC opens it in 720p resolution. "Preferred video resolution" is set to "1080p".
- There are some weird playback glitches. Once for about 1-2 minutes, for a second most of the video space turns grey and sound stutters in that moment. After that it plays normally and after another minute or two it's happening again.

PC specs: Windows 8.1 Pro x64, Core i5-3350P, Radeon HD7770, 4GB RAM, VLC media player 2.1.3 Rincewind
WAN specs: ADSL, 10 Mbit/s download (1080p loads smoothly on YouTube)

Can I make it work properly?

The latest Youtube changes make 1080p difficult to reach for VLC, as it's a different protocol.

Thanks for the answer, jb. Same problem here. Was wondering what was going on. -_-
Any possible fix for the future?
