Convert/Save Settings

I am new to VLC and have tried to get the instruction from the documentation but still have questions. Every week I process games films to DVD for the local high school. We have some remote parents that I have been posting a copy of the games in Flash format on the web for them to watch. Currently I am using a different program to convert the MPEG2 video to Flash, but have been told VLC will give me better results. That program compresses the size of the file to about 10% of the original but it can't do 16:9. I would like to try VLC to see if I can get a better result but I can't figure out how. I have tried several things but really don't know what I am doing. I am using the latest version as of 10/8/08. When I try a conversion I haven't seen much of a file size improvement and for some reason the filename always has a .ps extension. I would like to know what codec(s) would be best for this purpose and some simple guidance to help me through the process of doing it right. If anyone could help me I would appreciate it.
