I can press play/pause and not have any noticable lag. You might be running into the time it takes for a CD or DVD drive to spin up.

Actually it's to do with caching...

Try changing the file caching option to 5000 milliseconds
and see what happens when you press pause then...

Did you mean: 'Settings>Preferences>Stream output>Access output>UDP>Caching value (ms)' ?? That didn't help much. Actually some files pause/resume pretty fast but others like wmv takes about 2 sec. to pause/resume. Other players do that immediately.
BTW I have Duron 850, 256MB ram, GF2 mx400 32MB, WinXP SP1a

You changed the caching value for UDP streams. You are not viewing UDP streams, so you did not change anything relevant to your setup.

Open VLC.
Setings->Prefences.

Click Advanced Options.

Input / Codecs->Access modules->File

Caching value in ms: 300

Lower it to 50 and see if that helps.

You can also use the --file-caching option, e.g.
vlc --file-caching=50 file.mp3
