It's been a while (on Windows I use an app that can handle a .mpg, does the transform itself).
Anyhow:
Transcode to mp2v video, s52 audio (though mp2a should also be fine), is I believe the right thing (go for 2 or 3 Mbps on the video, 192K on the audio).
Use encapsulation method mpeg ps, save the output file to whatever_name.vob.
Create a "holding pen" folder, something with nothing in it. Create a folder below this blank folder, VIDEO_TS. Put the resulting file (the .vob) in the VIDEO_TS folder.
What you want to create the image of is the higher level folder containing the VIDEO_TS subfolder.
The other possibility is that there may need to be another folder at the level of VIDEO_TS, called AUDIO_TS. It will contain othing.
No guarantees -- I'm pretty sure this is the right thing, but I've only done it once or twice (before switching to some other SW for DVD creation).
