Another data point for anyone on the dev team trying to hunt this bug down: I had the same problem as the OP, and was also able to resolve it by downgrading to 8.6i, but was not trying to do cross-region playback. I was trying to play region 1 DVDs on a region 1 drive.

lenovo ThinkPad T400
Windows XP SP2
ATI Mobility Radeon HD 3400 Series (driver 8.503.2.2000)
HL-DT-ST DVD-ROM DU10N (driver 5.1.2535.0)
VLC Player 1.0.2

Downgrading to 8.6i resolved the problem.

I am having the same problem as five35. I have a region 2 drive which usually plays R2 DVDs just fine. However, one specific R2 DVD (House of Games, German) shows image and sound corruption just as posted by Christos.
VLC 0.8.6i plays it just fine (though it takes about 20 seconds to start).

I hope this helps someone find the problem. If I can help by providing some additional information, I'd be happy to do so.

Delete %appdata%/dvdcss folder.

Ok here the problem: (It's Vista UAC [user access control])
and solution: from your desktop right click on VLC media player click on Open file location find vlc or vlc.exe and right click on it go to Properties click on the Compatibility tab
and at the Privilege Level box tick the Run this program as an administrator... click ok and now try to play your movie
